Microsoft facing stiff competition from Apple iPhone announced the freebie in order to leverage the advantage that the company enjoys in the console video game market.

By integrating Xbox Live into Windows Phone 7, Microsoft will create countless forms of video game integration into handsets that carry the operating system.  Games could be made specifically for the Windows Phone 7 platform, or have mobilized versions of popular console games that are offered on the Xbox 360.

This will hit hard Apple iPhone which has merely provided a mobile device with a graphical interface that is capable of handling some of the best mobile gaming graphics ever seen.

If the future of gaming lies within mobile, Microsoft has taken a great step into getting a huge market share.

Windoww Mobile 7 has not been released yet so a bit early to be accusing it of hitting the iPhone. They are going through the same process Apple did in 2000 with the move from Classic OS 9 to OSX. By starting over they gain a robust and flexible OS at the expense of short term market gains. Look how long it took Apple to get to a decent version of their OS (5 years). I applaud MS for doing this however as it shows they are committed to the long term with mobile devices.
I don't think game integration is enough for Microsoft to beat Andriod or iPhone. For starters, Windows Phone 7 Series is most of a year away. The other platforms, Android and iPhone, are both amassing huge numbers of applications. Android 50,000. iPhone 100,000. There are already many games for those platforms. Current Windows Mobile Classic has lost all its software developers. It's going to be hard for Microsoft to get them back for WP7S. And while Windows Phone Classic 6.5.3 remains on the market, Microsoft will keep shedding market share. I don't think they can turn it around.
